In short, use the alternate CD.
So you want to install Ubuntu to a usb disc and for whatever reason live usb (press F2 type usb-creator and hit enter to make one) though persistent isn't enough. Hardy installer available on the "normal" desktop CD allows you to select an external drive. The thing is the installer has been "polished" for Intrepid in a way it doesn't allow to choose an external drive anymore. The "alternate" CD must be used.
It's that simple. I'm writing this blogpost only because I couldn't google similar "confirmation" and the official Ubuntu website says that the alternate disc is handy only when you encounter problems with graphical installation, it says nothing about more installation options.

Ok, I should have had a look at the source code before posting
, anyway I probably see the problem now. It doesn't work if you have only an external disk connected.
Thus, it might be a bug and Hardy can suffer from the same. Thanks for the comment!

I had had similar problem with Linux Mint(its like Ubuntu) and I found information to fix it.
You have to install Ubuntu to USB flash (FAT32), search syslinux.cfg( pendrivelinux.com) and copy it to folder SYSLINUX on your USB flash before first boot.It contains menu which you will see after boot and you can choose RUN PERSISTENT.
I hope that it will be helpfull for many people with Linux on USB systems.
